I am something of a newsbie so hope this isnt too dumb. I have read about silo architecture for websites, and wonder if anybody thinks it really matters in web site development. It would seem to me that if google really weighs this sort of thing more heavily, it flies in the face of what the web does best, which is a lot of interlinking. I dont feel comfortable linking only within categories, but if somebody could show me a site which does it well it might help me get my head around it

Doubtful. Check out wikipedia.org they link every word to another article.

I tend not to worry too much about weird SEO theories like this. Just make the site useful to the user and people will link to it and come back more often than sites that have crazy links for a (questionable) SEO benefit.
